Driven largely by speculation, the price per Bitcoin rose sharply from $1,151 in January 2017, to an all-time high of $19,783 in December the same year.* It then dropped to below $7,000 by February 2018 and rallied again to around $11,000 over a matter of days, before plunging once more to trade below $4,000. Fig 8(A) shows many significant positive correlations between Bitcoin and Litecoin. This is an expected relationship given Litecoin is technically very similar to Bitcoin (Litecoin is essentially Bitcoin with faster block confirmations). Overall, there is no clear leader in the relationship. However during the interval of the late 2013 price bubble (where Bitcoin and Litecoin reached around $1000 and $40 respectively) it can be seen that Bitcoin is leading Litecoin (slightly downward facing arrows across all periods).

I present a model of cryptocurrency price formation that endogenizes both the financial market for coins and the fee-based market for blockchain space. A cryptocurrency has two distinctive features: a price determined by the extent of its usage as money, and a blockchain structure that restricts settlement capacity. Limited settlement space creates competition between users of the currency, so speculative activity can crowd out monetary usage. This crowding-out undermines the ability of a cryptocurrency to act as a medium of payment, lowering its value. Higher speculative demand can reduce prices, contrary to standard economic models.
