If this type of extreme drop bothers you, you may have too much riding on your crypto investments. You should only invest what you’re OK losing. But even if the drop is making you rethink your crypto allocations, the same advice still stands — don’t act rashly or upend your strategy too quickly. Reconsider what you might be more comfortable with going forward, such as allocating less to crypto in the future or diversifying through crypto-related stocks and blockchain funds rather than directly buying crypto (though you should still expect volatility when cryptocurrency markets fluctuate).

I present a model of cryptocurrency price formation that endogenizes both the financial market for coins and the fee-based market for blockchain space. A cryptocurrency has two distinctive features: a price determined by the extent of its usage as money, and a blockchain structure that restricts settlement capacity. Limited settlement space creates competition between users of the currency, so speculative activity can crowd out monetary usage. This crowding-out undermines the ability of a cryptocurrency to act as a medium of payment, lowering its value. Higher speculative demand can reduce prices, contrary to standard economic models. In Bhambhwani et al. (2019), we challenge the perception that cryptocurrency markets are simply plagued with bubbles and speculative trading by identifying two key blockchain measures that affect cryptocurrency prices. Specifically, theory suggests that the trustworthiness and the transaction benefits of a blockchain are important determinants of cryptocurrency values. Pagnotta and Buraschi (2018) link trustworthiness to the computing power devoted to the blockchain. Biais et al. (2018) link transaction benefits of a cryptocurrency to the size of its network.
